What might this hole 1 inch deep/ 2 inches wide be from and is this a problem? Tree is healthy in general.

Might be a cavity left from when a branch was cut flush with the trunk.

sealing the hole will only trap moisture inside ... and do nothing to retard the process already occurring... so you are better off leaving it open.. and generally... most of the year it will dry out ...

its most likely rotting from the inside out ... and will eventually fail .. but to be clear.. that could be a decade or two from now ....
