It depends upon the rest of the room, but it wouldn't be wrong to reupholster it in something as close as you can get to what's on it now.

Depending on your room you could do, as mentioned, a colour close to what is on there now or burnt orange, mustard yellow, navy blue or smokey grey. In terms of type of fabric depends on what kind of use it will get. Kid-use or just adult-use. There are linens (or linen blend) or a cotton/polyester. You also have to decide if you want to be true to MCM in terms of colour.

There are some wild MCM patterns out there and tone-on-tone will work with any of the above colours. Blue tone-on-tone would be really pretty. But, may not suit your room.

I've seen Pearsall and others done in Larsen Primavera. It's a statement:

You could update the sofa nicely using a heavy natural linen. It will have a less finished look. The sofa could take velvet which would make it dressier, bouclé to keep the MCM appeal, or pretty much any flat weave upholstery grade fabric. I would avoid prints myself -- it's a large piece so too much of a good thing IYKWIM.

Color would depend on the overall color scheme for the room.

I would go with the traditional boucle.. my first thought was that medium teal color of the times ... or I'd break and go with a heavy flax linen as rococogurl suggested. I think that would be smashing and just a little different!

I am color challenged, but what I would do is look at some of the knoll or maharam fabrics. I bought a 1958 knoll sofa reupholstered in a white/cream knoll fabric that looks to be very high quality.

Also, I would search adrian pearsall online to see if you can find examples of what other people have reupholstered to see if anything catches your eye. Also, may go through some web sites that sell new mcm like furniture. I might start with design within reach (dwr) or hivemodern.com. Maybe go through the color choices for the raleigh sofa and see if you like any of them.

I have some maharam fabric samples for two mcm lounge chairs I bought on ebay. I became so paralyzed with indecision on color, that I put them back in the storage room. Your post reminds me that I need to revive that project!
